Compound interest is often referred to as the eighth wonder of the world. While simple interest calculates returns only on your initial principal, compounding calculates returns on your principal **plus all accumulated interest** from prior periods.
This cycle creates an exponential growth curve. In the early stages, the growth seems slow and linear. However, as the balance increases, the interest earned in each period grows larger, accelerating the expansion of the account balance over time.
For long-term investors and traders, compounding is the primary mechanism used to build wealth. By reinvesting profits instead of withdrawing them, you allow the math of compounding to work in your favor.
The frequency with which interest is compounded determines how quickly your capital grows. Common compounding frequencies include:
- Daily Compounding: Interest is calculated and added to the balance 365 times a year. This generates the fastest growth velocity.
- Monthly Compounding: Interest is calculated and added 12 times a year. This is standard for savings accounts and credit cards.
- Quarterly & Semi-Annually: Applied 4 times or 2 times a year, common for bonds and fixed-income assets.
- Annual Compounding: Applied once a year. This is the baseline standard for comparing investment returns.
The mathematical formula shows that the more frequently interest compounds, the higher the effective annual yield (EAY) will be relative to the nominal interest rate.
While a single deposit compounded over decades will grow significantly, adding **recurring contributions** radically changes the growth trajectory.
By regularly depositing additional funds (weekly, monthly, or annually), you continually increase the principal base. In the early years of an investment plan, these contributions represent the majority of your account growth. In the later years, the compounded interest overtakes the contributions, becoming the dominant driver of growth.

For active traders in forex, stocks, or crypto, compounding works by adjusting position sizes relative to your growing account balance.
For example, if you risk 1% per trade on a $10,000 balance, your initial risk is $100. If your balance grows to $15,000, your 1% risk increases to $150, allowing you to trade larger lot sizes and capture larger absolute gains.
However, compounding is a double-edged sword. If you experience a drawdown, your balance shrinks, forcing you to reduce position sizes. This means recovering from a drawdown takes longer because you are trading with smaller volumes, emphasizing the need for strict risk limits.
The **Rule of 72** is a simple mathematical shortcut used to estimate the number of periods required to double your money at a fixed compound rate:
By dividing 72 by your expected annual interest rate, you get a close approximation of the doubling time. For example, an investment earning a 6% annual return will take approximately 12 years to double (72 / 6 = 12). An investment earning 12% will double in about 6 years.
While the Rule of 72 is an approximation, it highlights how small increases in your return rate can significantly compress your growth timeline.
